What is the Reorder Level Formula?

Commonly used in inventory management, the reorder level formula is used to help determine the best time to replenish stock. Using this formula, businesses can avoid stockouts (running out of a product) and instead maintain a smooth flow of stock. It calculates the point at which new stock should be ordered or manufactured before the existing stock runs out.

The Reorder Level Formula

Reorder Level = (Daily Usage x Lead Time) + Safety Stock

Daily Usage: the average quantity of a particular item used or sold per day. It is calculated by dividing the total quantity used over a specific period by the number of days in that period.

Lead Time: the time it takes to manufacture in-house or receive the goods from a supplier.

Safety Stock: an additional quantity of inventory kept as a buffer to account for unexpected fluctuations in demand or longer-than-expected lead times. It serves as a buffer for uncertainties and helps prevent stockouts.

What is the difference between safety stock and the reorder point?

Safety stock is an additional quantity of stock that is held as a buffer to protect against uncertainties. The reorder point is the specific stock level that triggers the initiation of a replenishment. Safety stock helps ensure a desired service level, while the reorder point helps maintain an optimal balance between stock availability and stockout risk.

By using the reorder level formula, businesses can optimize their inventory management. It allows businesses to strike a balance between meeting customer demand and avoiding excessive holding costs associated with surplus inventory.

Whilst useful in certain situations, this reorder level formula is rather rudimentary. For businesses with a significant number of stock items, calculating these statistics by hand isn’t efficient. These calculations can all be automated. If you’re a manufacturer and looking for a way to effectively manage your stock, we’re here to help!
